I did a quick test here with a Debian Linux 6.0.6 64-bit host, Workstation 9.0.1 build 894247, and a fresh Windows 98 (4.10.1998) VM, and I could format a floppy disc image from within the VM without any problem at all. (I created the image using the Create... button in the Floppy Drive's settings page, and stored it inside the VM's directory.)
